I had this problem too when setting up Gmail Pop for my girlfriend in Outlook 2003 – no luck at all.

I tried it in Mozilla Thunderbird instead (I recently switched over myself), and hey presto – no problems!

Is this sudden Microsoft incompatibility a coincidence, or will this be the next Mozilla product (after Firefox) that Google start pushing?
